We have instances where students will want to add their own pictures but would rather 'insert' them via uploading instead of linking to them online.
Any ideas if this is possible?

This is possible if your admin grants "manage files" permission to "student" role.
But this would mean students have access to all the files in the course files area, usually not a good idea.
I also need students to upload images as assignments. I've solved in this way.
Add an "Advanced uplading of files" Assignment activity.
Set "Allow notes" to yes.
Make students upload their image file.
Students must then Copy Links Location of their uploaded file. (Do this with ctrl+clik or right mouse button)
Edit the assignment note inserting an image in it.
Paste uploaded image url as "Image URL:".
The uploaded image will appear inside note field.
As teacher clik on "Note" link near each student submitted assignment, you will see his image instead of have to download each image file.
Anyway solving MDL-8229 should be nice improvement.

Actually, if you think about where the files uploaded from assignment are stored then it's actually logical that students are generally not permitted to access this area directly. If you create one or more assignments with simple or advanced uploading of files you'll see a directory structure inside the 'Files' area of your Moodle class. This is where the uploaded files are stored. If students could upload images to link to from the online text in the same way that the Teacher of the course is able to, then any student could easily navigate throughout the files area and view existing uploaded assignment files. Not very secure!
I suspect that the whole issue of student uploads will not be solved satisfactorily until Moodle 2.x implements workable linkage to an Open Source repository system (such as Elgg). And by the way, Elgg does enable students to have their own private, secure file storage.
